4 min read TradingTeaching Team

Volume indicators analyze trading activity to confirm price movements and identify potential reversals. They help understand the conviction behind price changes.

Why Volume Matters

Volume Principles

Key Concepts:

  • Volume confirms price moves
  • High volume = conviction
  • Low volume = weak move
  • Volume precedes price

Volume Analysis

Questions Answered:

  • Is the move strong?
  • Is there participation?
  • Is trend sustainable?
  • Accumulation or distribution?

On-Balance Volume (OBV)

Definition

OBV:

  • Cumulative volume indicator
  • Created by Joe Granville
  • Running total of volume
  • Directional measure

Calculation

Simple:

  • Up day: Add volume to OBV
  • Down day: Subtract volume from OBV
  • Accumulates over time

Interpretation

Rising OBV:

  • Buying pressure
  • Accumulation
  • Bullish

Falling OBV:

  • Selling pressure
  • Distribution
  • Bearish

OBV Signals

Confirmation:

  • OBV rising with price = confirmed uptrend
  • OBV falling with price = confirmed downtrend

Divergence:

  • Price up, OBV down = weakness
  • Price down, OBV up = strength

Volume Price Trend (VPT)

Definition

VPT:

  • Like OBV but proportional
  • Considers percentage change
  • More precise measurement

Calculation

Method:

  • Volume × (Today's close - Yesterday's close) / Yesterday's close
  • Add to running total

Usage

Same As OBV:

  • Confirmation
  • Divergence
  • Trend analysis

Money Flow Index (MFI)

Definition

MFI:

  • Volume-weighted RSI
  • Oscillator (0-100)
  • Overbought/oversold levels

Calculation

Steps:

  1. Calculate typical price
  2. Calculate money flow
  3. Calculate money ratio
  4. Calculate MFI

Standard Settings

Default:

  • 14 periods
  • Overbought: 80
  • Oversold: 20

Interpretation

Above 80:

  • Overbought
  • Heavy buying
  • Watch for reversal

Below 20:

  • Oversold
  • Heavy selling
  • Watch for reversal

MFI Signals

Similar to RSI:

  • Overbought/oversold
  • Divergences
  • Centerline crosses

Accumulation/Distribution Line

Definition

A/D Line:

  • Measures money flow
  • Uses close location value
  • Cumulative indicator

Close Location Value

Concept:

  • Where did price close in range?
  • Near high = accumulation
  • Near low = distribution

Interpretation

Rising A/D:

  • Accumulation
  • Closes near highs
  • Bullish

Falling A/D:

  • Distribution
  • Closes near lows
  • Bearish

A/D Divergence

Warning Signal:

  • Price rising, A/D falling
  • Price falling, A/D rising
  • Potential reversal

Chaikin Money Flow (CMF)

Definition

CMF:

  • Oscillator based on A/D
  • Ranges -1 to +1
  • Zero centerline

Standard Settings

Default:

  • 21 periods
  • Above 0 = buying pressure
  • Below 0 = selling pressure

Interpretation

Positive CMF:

  • Accumulation
  • Buying pressure dominant

Negative CMF:

  • Distribution
  • Selling pressure dominant

CMF Signals

Buy Signal:

  • CMF crosses above zero
  • Rising CMF
  • With price uptrend

Sell Signal:

  • CMF crosses below zero
  • Falling CMF
  • With price downtrend

Volume Rate of Change

Definition

VROC:

  • Volume momentum
  • Compares current to past volume
  • Percentage change

Interpretation

High VROC:

  • Volume spike
  • Increased interest
  • Potential significance

Low/Negative VROC:

  • Below average volume
  • Decreased interest
  • Weak conviction

Volume Weighted Average Price (VWAP)

Definition

VWAP:

  • Average price weighted by volume
  • Intraday benchmark
  • Institutional reference

Calculation

Formula:

  • Sum of (Price × Volume) / Total Volume
  • Calculated from session start

Usage

Day Trading:

  • Above VWAP = bullish
  • Below VWAP = bearish
  • Mean reversion target

VWAP Strategies

Institutional:

  • Execute around VWAP
  • Benchmark performance

Retail:

  • Support/resistance level
  • Trade direction

Volume Profile

Definition

Volume Profile:

  • Volume at price levels
  • Horizontal histogram
  • Shows where trading occurred

Key Levels

Point of Control (POC):

  • Highest volume price
  • Key reference level

Value Area:

  • 70% of volume range
  • High and low boundaries

Usage

Support/Resistance:

  • High volume = strong level
  • Low volume = weak level
  • POC attracts price

Trading with Volume Indicators

Confirmation Strategy

Process:

  1. Identify price signal
  2. Check volume indicator
  3. Confirm with volume
  4. Take trade if aligned

Divergence Strategy

Process:

  1. Identify price trend
  2. Check volume indicator
  3. Look for divergence
  4. Prepare for reversal

Breakout Confirmation

Method:

  • Price breaks level
  • Volume indicator confirms
  • High volume = valid break
  • Low volume = suspect

Common Mistakes

Ignoring Volume

Mistake: Trading price alone

Solution: Always check volume

Volume in Isolation

Mistake: Using volume without price

Solution: Combine with price analysis

Wrong Timeframe

Mistake: Daily volume for intraday trades

Solution: Match timeframes

Ignoring Divergences

Mistake: Not noticing disagreements

Solution: Always check for divergence
