Head and Shoulders Pattern

Learn the head and shoulders pattern: how to identify and trade this reversal pattern.

4 min read TradingTeaching Team

The head and shoulders is one of the best-known reversal patterns in technical analysis. It can signal the end of an uptrend and the potential beginning of a downtrend; like every pattern, it has no fixed success rate.

Pattern Structure

Components

Left Shoulder:

  • First peak
  • Followed by pullback
  • Sets initial high

Head:

  • Highest peak
  • Higher than both shoulders
  • Creates pattern high

Right Shoulder:

  • Third peak
  • Similar height to left shoulder
  • Lower than head

Neckline:

  • Connects lows between peaks
  • Can slope up, down, or horizontal
  • Breakout level

Pattern Formation

Stage 1: Left Shoulder

What Happens:

  1. Price in uptrend
  2. Makes peak
  3. Pulls back
  4. First shoulder formed

Stage 2: Head

What Happens:

  1. Price rallies higher
  2. Makes new high (head)
  3. Pulls back to similar level
  4. Head formed

Stage 3: Right Shoulder

What Happens:

  1. Price rallies again
  2. Fails to reach head height
  3. Creates lower high
  4. Right shoulder formed

Stage 4: Breakdown

What Happens:

  1. Price breaks below neckline
  2. Pattern confirmed
  3. Downtrend begins

Identifying the Pattern

Key Characteristics

Ideal Pattern:

  • Clear three-peak structure
  • Head higher than shoulders
  • Shoulders roughly equal height
  • Clear neckline

Volume Pattern

Classic Volume:

  • High volume on left shoulder
  • Lower volume on head
  • Even lower on right shoulder
  • Increases on breakdown

Neckline Types

Horizontal:

  • Easiest to trade
  • Clear level

Sloping Down:

  • More bearish
  • Steeper decline expected

Sloping Up:

  • Less bearish
  • May be weaker signal

Trading the Pattern

Entry Options

Option 1: Neckline Break

  • Enter on break below neckline
  • Aggressive entry
  • May face retest

Option 2: Retest Entry

  • Wait for neckline retest
  • More conservative
  • May miss some trades

Option 3: Confirmation

  • Wait for candle close below
  • Most conservative
  • Higher probability

Stop Loss Placement

Options:

  • Above right shoulder (safest)
  • Above neckline (tighter)
  • Based on ATR

Target Calculation

Method:

  1. Measure head to neckline (height)
  2. Subtract from neckline break point
  3. That's your target

Example:

  • Head at $60
  • Neckline at $50
  • Height = $10
  • Target = $50 - $10 = $40

Inverse Head and Shoulders

Structure

Reversal at Bottom:

  • Pattern inverted
  • Left shoulder (low)
  • Head (lowest)
  • Right shoulder (low)
  • Signals uptrend beginning

Trading Inverse

Same Principles:

  • Wait for neckline break (upward)
  • Measure for target (add height)
  • Stop below right shoulder

Pattern Variations

Complex Head and Shoulders

Multiple Shoulders:

  • Two left shoulders
  • Or two right shoulders
  • Still valid if structure clear

Tilted Neckline

Reality:

  • Necklines often slope
  • Still valid pattern
  • Adjust accordingly

Different Shoulder Heights

Acceptable:

  • Shoulders don't need exact equality
  • Roughly similar is fine
  • Head must be highest

Pattern Failure

When Pattern Fails

Signs:

  • Price breaks above head
  • Neckline holds on retest
  • Fails to follow through

Trading Failure

Strategy:

  • Cut loss at stop
  • Failed pattern often powerful reverse signal
  • Don't fight failure

Quality Factors

Higher Probability

Better When:

  • Clear, defined shape
  • At end of extended uptrend
  • Volume confirms
  • Higher timeframe

Lower Probability

Weaker When:

  • Messy shape
  • In middle of move
  • Low volume
  • Lower timeframe

Common Mistakes

Anticipating Pattern

Problem: Trading before neckline break

Solution: Wait for confirmation

Ignoring Volume

Problem: Trading without volume check

Solution: Volume should confirm

Wrong Target

Problem: Arbitrary target setting

Solution: Use proper measurement

No Context

Problem: Pattern without trend context

Solution: Best at trend extremes

Trading Example

Bearish H&S

Setup:

  1. Stock at $60 after uptrend
  2. Left shoulder forms at $58, pulls to $52
  3. Head forms at $62, pulls to $52
  4. Right shoulder forms at $57
  5. Neckline at $52
  6. Breaks neckline

Trade:

  • Entry: $51.50 on break
  • Stop: $58 (above right shoulder)
  • Target: $42 ($52 - $10 = $42)
  • Risk: $6.50, Reward: $9.50

Key Takeaways

  • Head and shoulders signals trend reversal
  • Three peaks: left shoulder, head, right shoulder
  • Head must be highest
  • Neckline is key breakout level
  • Wait for neckline break confirmation
  • Volume should decrease on formation
  • Measure height for target
  • Inverse pattern signals bullish reversal
