Gap Trading Strategy for Forex

How forex weekend gaps form, how traders approach them, and the risks of fading or following a gap.

6 min read TradingTeaching Team

Gaps occur when price opens significantly different from where it closed. While less common in forex than stocks (due to 24-hour trading), forex gaps do occur—especially over weekends. This guide shows you how to trade them.

What is a Gap?

A gap is:

  • A blank space on the chart
  • Price "jumps" from one level to another
  • Opening price different from previous close
  • No trading occurred at prices in between

When Gaps Occur in Forex

Weekend Gaps

Most common forex gaps:

  • Market closes Friday 5 PM New York time (ET), 01:00 or 02:00 GST on Saturday
  • Opens Sunday 5 PM ET, 01:00 or 02:00 GST on Monday
  • Events over weekend cause gap
  • Monday morning reveals gap

News Event Gaps

During trading hours:

  • Major surprise announcement
  • Flash crashes
  • Liquidity evaporation
  • Price moves instantly

Holiday Gaps

After market closures:

  • Regional holidays
  • Christmas/New Year period
  • Thin liquidity periods

Types of Gaps

Breakaway Gap

Gap that starts a new trend:

  • Occurs at key support/resistance
  • High volume/momentum
  • Usually doesn't fill immediately
  • Marks significant change

Continuation Gap (Runaway Gap)

Gap within an existing trend:

  • Appears mid-trend
  • Confirms trend strength
  • May or may not fill
  • Trading in trend direction

Exhaustion Gap

Gap near trend end:

  • Final push in trend direction
  • Often fills quickly
  • Reversal follows
  • Reduced momentum

Common Gap

Gap with no particular significance:

  • Random price movement
  • Usually fills quickly
  • Not actionable usually

Gap Fill Theory

Why Gaps Fill

Gaps tend to fill because:

Liquidity Return:

  • No orders filled in gap zone
  • Unfilled orders attract price
  • Market seeks equilibrium

Technical Traders:

  • Many expect gaps to fill
  • Collective trading creates fill
  • Self-fulfilling prophecy

Mean Reversion:

  • Extreme move (gap)
  • Tendency to revert
  • Often claimed, not established

Gap Fill Tendencies

Commonly observed, though not a measured edge:

  • Many weekend gaps fill within days
  • Smaller gaps more likely to fill
  • Large gaps may not fill or take longer

Trading Gap Fills

Strategy 1: Fade the Gap

Concept: Trade for gap to fill.

Weekend Gap Up (Sell Setup):

  1. Sunday open gaps higher
  2. Wait for first hour to settle
  3. Enter short toward Friday close
  4. Stop above Sunday high
  5. Target: Friday closing price (gap fill)

Weekend Gap Down (Buy Setup):

  1. Sunday open gaps lower
  2. Wait for first hour to settle
  3. Enter long toward Friday close
  4. Stop below Sunday low
  5. Target: Friday closing price (gap fill)

Strategy 2: Trade Gap Continuation

Concept: Trade with the gap.

Gap Up (Buy Setup):

  1. Strong gap up occurs
  2. Analyze why (fundamental)
  3. Wait for pullback
  4. Enter long on pullback support
  5. Target: New highs beyond gap

Gap Down (Sell Setup):

  1. Strong gap down occurs
  2. Analyze why (fundamental)
  3. Wait for rally
  4. Enter short on rally resistance
  5. Target: New lows beyond gap

Weekend Gap Trading Rules

Rule 1: Analyze the Cause

Before trading:

  • What caused the gap?
  • News event?
  • Political development?
  • Will cause persist?

Rule 2: Wait for Market Open

Don't trade immediately:

  • Spreads wide at open
  • Volatility high
  • Wait 30-60 minutes
  • Let market settle

Rule 3: Consider Gap Size

Small vs large gaps:

Small Gaps (Under 30 pips):

  • Often fill
  • Faster fill expected
  • Still no guarantee of a fill

Large Gaps (Over 50 pips):

  • May indicate real change
  • Fill uncertain
  • Need stronger reason to fade

Rule 4: Check Higher Timeframe

Gap direction vs trend:

  • Gap with trend: May continue
  • Gap against trend: More likely to fill
  • Consider context

Entry Techniques

Wait for Confirmation

Don't enter at market open:

  1. Wait for market to calm
  2. Look for reversal signal
  3. Enter on candle close
  4. More reliable entry

Limit Order Entry

Set limit order at key level:

  • Support/resistance within gap
  • May get better entry
  • May not fill

Scaled Entry

Enter in portions:

  • 50% at first signal
  • 50% on confirmation
  • Average entry price

Stop Loss Placement

For Gap Fade Trades

Gap Up Short:

  • Stop above Sunday open high
  • Or above gap zone completely

Gap Down Long:

  • Stop below Sunday open low
  • Or below gap zone completely

Consider the Cause

If fundamental reason:

  • Stop may need more room
  • Gap may extend before filling
  • Size position accordingly

Take Profit Targets

Full Gap Fill

Target Friday close:

  • Complete fill
  • Conservative approach
  • Clear, defined target

Partial Fill

Target 50-75% of gap:

  • Faster to reach
  • Reached more often than a full fill
  • Leave some on table

Beyond the Gap

If gap indicates trend:

  • Target beyond gap
  • Use trend following exits
  • Trail stop

Gap Trading Risks

Gap Doesn't Fill

Not all gaps fill:

  • Fundamental change
  • Trend acceleration
  • Extended period until fill

Gap Extends

Gap continues in same direction:

  • Weekend news continues
  • Monday follow-through
  • Stop hit quickly

Wide Spreads

At market open:

  • Spreads much wider than normal
  • Entry cost higher
  • Account for this

Slippage

Fast-moving market:

  • Stops may not fill at exact price
  • Orders may slip
  • Factor into risk

When NOT to Trade Gaps

Major Fundamental Event

Real change in fundamentals:

  • Central bank action
  • Major political event
  • Economic crisis
  • Don't fade these blindly

Very Large Gaps

Extreme moves:

  • Gap over 100 pips
  • Indicates significant change
  • Fill may take very long
  • Higher risk to fade

Against Strong Trend

Gap in trend direction:

  • Trend acceleration
  • Fill less likely soon
  • Better to trade with gap

Low Liquidity Conditions

Holidays or thin markets:

  • Poor execution
  • Erratic moves
  • Avoid trading

Gap Trading Example

Weekend Gap Scenario

Friday Close:

  • EUR/USD: 1.1000

Saturday/Sunday:

  • European political news
  • Risk sentiment negative

Sunday Open:

  • EUR/USD: 1.0950 (50-pip gap down)

Trade Decision:

  • Analyze: Political uncertainty real but contained
  • Technical: Gap at minor support
  • Decision: Wait for confirmation to buy for fill

Execution:

  • Wait until 6 PM ET (1 hour after the open; 02:00 or 03:00 GST on Monday)
  • Price stabilizes at 1.0960
  • Bullish candle forms
  • Enter long at 1.0965
  • Stop: 1.0925 (below Sunday low)
  • Target: 1.1000 (gap fill)
  • Reward-to-risk: 35 pips against 40 at risk, under 1 to 1, a weak trade on paper
  • Size: 1% of a $10,000 account = $100 ÷ 40 pips = $2.50 per pip, or 0.25 lots

Result:

  • Gap fills Tuesday
  • Target hit
  • +35 pips ($87.50 at that size)
